Fitch Ratings issues press release: BAC announced that ongoing declines in the valuations of collateralized debt obligations (CDOs), particularly those secured by U.S. subprime residential mortgages, will likely impact its 4Q07 results. Fitch Ratings does not consider these charges, considered in isolation, to have an impact on BAC’s credit ratings or Rating Outlook. Management stated earlier today that it expects to take a pretax charge of ~$3 bln in 4Q07 to reflect this decline in CDO valuations. In addition, BAC announced a writedown of $300 mln in a mezzanine investment in a structured investment vehicle (SIV). It has also provided support to a cash fund of $300 mln and expects to provide additional support of the same amount during Q4. BAC’s strong earnings capacity, balance sheet liquidity and franchise diversification provide it with sufficient flexibility to absorb these valuation charges. Also, BAC’s exposure to CDOs and U.S. subprime mortgage assets after the valuation charges, while moderately high, remains manageable. Before any 4Q07 market to market charge, BAC has ~$16 bln in CDO exposure, of which roughly $12.1 bln is backed by U.S. subprime mortgage assets. These exposures include liquidity support for CDOs issuing commercial paper as well as BAC’s CDO structuring and warehousing activities. The above figures are net of hedges, which primarily consist of financial guarantees provided by third-party insurers. That said, BAC will likely face other stresses over the next few quarters. Management plans to adjust its risk profile in its investment banking and trading activities in order to reduce earnings volatility. The co also faces the need to increase loan loss provisions.
